Kent, it was in a collection of dragon stories called The Book of Dragons. It pulled stories from a bunch of sources, including The Hobbit, and has some illustrations.

I think my copy is still at my mom's house with all the rest of my old picture books. ^__^

The story in question is by Edith Nesbit, and I think her work is in the public domain now, so you can probably find it for free somewhere. Still, The Book of Dragons is pretty fun. ^^
